The second interesting problem with synthesis involves two of the most famous examples in the economics. Number one is Ricardo's principle of comparative advantage in trade, and the other is Adam Smith's pin factory. And both of these, of course, work to vastly increase economic output per person, and they're similar in that each somehow directs functions into the hands of people who are very good at doing the functions. Yet they're radically different examples in that one of them is the ultimate example of central planning, the pin factory, where the whole system was planned by somebody, while the other example, Ricardo's, happens automatically as a natural consequence of trade.

And, of course, once you get into the joys of synthesis, you immediately think. "Do these things interact?" Of course they interact. Beautifully. And that's one of the causes of the power of a modern economic system. I saw an example of that kind of interaction years ago. Berkshire had this former savings and loan company, and it had made this loan on a hotel right opposite the Hollywood Park Racetrack. In due time the neighborhood changed and it was full of gangs, pimps, and dope dealers. They tore copper pipe out of the wall for dope fixes, and there were people hanging around the hotel with guns, and nobody would come. We foreclosed on it two or three times, and the loan value went down to nothing. We seemed to have an insolvable economic problem - a microeconomic problem.

Q. Yesterday in the World Herald, it was reported that a multi-millionaire with no blood relatives left $5.6 million to the U.S. government.

A. I saw that.

Q. And that money would cover less than two minutes of government spending. If you had no blood relatives and no charitable foundation, would you leave your money to the government? Assuming, of course, it would take longer to spend your fortune.

A. Well, I have one of the blood relatives here today who's monitoring what I'm saying. I read the other day about a fellow who left all of his money to his wife on the condition that she would remarry, so at least one man would mount his passing. I would say this, when you rule out the philanthropic, that gets tough. If you leave it to the government, you're leaving it to society, basically. I would rather leave it to people, very high-grade intelligent people, to spend in the interests of society rather than simply to reduce the debt or the deficit that year.

You know, if you told me that I couldn't leave it to an individual or to charity, I mean, at that point I would be pretty much stuck. It would be like having a 100% estate tax, in effect.

I would say that I got my money from society. If you stuck me down in the middle of Bangladesh or Peru, I wouldn't be worth a damn. I have some talents that are particularly suited to this particular economy. I get a lot from society. I get to live exactly the kind of life I want to live; and then not to give it back to society seems a little crazy to me. So, essentially, everything I have will go back. And, I will not try to direct what the trustees do ahead of time. I just want to pick very high grade people, smart people, very few people because if you get a large group, it will bureaucratize. I've got six trustees on the foundation and they will do a much better job above ground after I die than will be done if I start giving them instructions from beneath the ground. I'm very satisfied with the arrangement. The only thing I've instructed them to do is try and do something big. I don't believe in lots of little things.

Q. Well we certainly hope you live to be 150, 200. Someone with your character needs to stay around.

A. Thank you. Thank you.

(The Art of Business Valuation)からの引用です。

Business Valuation

To be a value investor, you must buy at a discount from underlying value. Analyzing each potential value investment opportunity therefore begins with an assessment of business value.

While a great many methods of business valuation exist, there are only three that I find useful. The first is an analysis of going-concern value, known as net present value (NPV) analysis. NPV is the discounted value of all future cash flows that a business is expected to generate. A frequently used but flawed shortcut method of valuing a going concern is known as private-market value. This is an investor's assessment of the price that a sophisticated businessperson would be willing to pay for a business. Investors using this shortcut, in effect, value businesses using the multiples paid when comparable businesses were previously bought and sold in their entirety.

The second method of business valuation analyzes liquidation value, the expected proceeds if a company were to be dismantled and the assets sold off. Breakup value, one variant of liquidation analysis, considers each of the components of a business at its highest valuation, whether as part of a going concern or not.

The third method of valuation, stock market value, is an estimate of the price at which a company, or its subsidiaries considered separately, would trade in the stock market. Less reliable than the other two, this method is only occasionally useful as a yardstick of value.

Each of these methods of valuation has strengths and weaknesses. None of them provides accurate values all the time. Unfortunately no better methods of valuation exist. Investors have no choice but to consider the values generated by each of them; when they appreciably diverge, investors should generally err on the side of conservatism.

Why a very concentrated portfolio? Think for a moment what it means to have a portfolio of say 33 stocks equally distributed (3% weighting for each company). Such a portfolio would be "focused" for a mutual fund. Hagstrom I believe owns from twenty to twenty-five in his focus fund. Even if one of those companies hits the lights out its impact on the overall portfolio would be minimal. In this light, with billions to deploy, it's obvious to see why Buffett has moved away from the equity markets. He just can't load up on a company he really likes in any meaningful way without hitting the 15% ownership threshold. What are the chances of making twenty or thirty purchase decisions and having those decisions first be correct and second having them result in significant impact to the overall portfolio? Why spend months or years learning a company inside out only to make it a 3-5% portfolio weighting? We're fortunate in that we're not weighted down like Buffett is. If a Munger-like approach can manage over time to collect from three to eight superior businesses then the dynamics of each would have significant impact on the overall portfolio. Key to this of course is avoiding mistakes in judgement - therefore, "We place a high premium on certainty." Certainty I think comes first by paying a low price and then purchasing the stable, consistent dominant business franchises which have distinct competitive advantages and for which Buffett and Munger are famous. We have seen what happens when one can load up on a dominant franchise as Buffett did with Coke and initially make it 35% of the total portfolio - it drove Berkshire ever higher for a decade. Likewise, the 40% weighting to American Express in the salad scare days drove the portfolio (and yes I read somewhere that he had to get an exception to policy for this but I can't remember where! Perhaps OID). Those were two of the ten or so decisions which Buffett made (in a Munger like fashion) that really define his investment life - 1) Closing the partnership at market high in 60s and going with just Berkshire Hathaway; 2) AXP in salad scare days; 3) Washington Post; 4) Coca Cola; 5) Geico; 6) General Re. Remove those six decisions and what would Berkshire be today?

I think the key to Munger is the "prepared mind" which sorry to say can not be derived from some magic investment formula. I just can't imagine Munger applying some formula to his universe. I think that the essence of Munger the investor is defined by what not to do, followed by a thorough multi-disciplinary attack on what remains, and then seizing the moment when it appears.
